It pops up and allows you to drag around a box for what part of the image will show (if it is bigger than 240x320 that is)

Under that... there is a transparency selector. 0% is no transparency (so you see the full color image) and 100% (is more washed out).

Windows is default set to use white behind the background, you can change that with tweakers (SKTools lets you change the desktop bg color in Tuning)

The quality of the image seems to degrade when I set image as background, I'll play around with it to see if there are any quality settings or something.

Yep, windows mobile is not very friendly when resizing background images. Best bet is to make sure the image is 240x320 and to use .PNG format, i have have the best luck with those type of images.

Ah of course PNG! I made them exactly 240x320 but they were JPGs.
