you do not, it's one or the other. system.sqsh is simple and easy. it's a locked system so you can't do anything to hurt it but you can't add system files to it. you really shouldn't ever need to so there is no harm and for the most part, the system.sqsh is the preferred system to use.
system.ext2 is an open system (you can read/write). it's a little bigger (150mb) than the system.sqsh (50mb).
